Cisco`s 2nd-Qtr Net Falls 27% on Compensation Costs (Update4)
Feb. 3 (Bloomberg) -- Cisco Systems Inc., the world`s largest maker of equipment to link computers, said second-quarter earnings fell 27 percent to $724 million because of higher compensation costs related to an accounting-rule change.
Net income declined to 10 cents a share in the quarter ended Jan. 24, from $991 million, or 14 cents, a year earlier, the San Jose, California-based company said in a statement.
Sales rose 15 percent to $5.4 billion, the highest in three years. Chief Executive John Chambers is benefiting as carriers such as China Telecom Corp. boost orders and Canada`s BCE Inc. retools its network based on Internet protocol, which allows carriers to send calls more cheaply as packets of data similar to e-mail. IP routers and switches make up two-thirds of sales.
``Looks like a good, strong quarter,`` said Erick Maronak, who helps oversee $60 billion at Victory Capital Management, which holds Cisco shares. That was the expectation given that many rivals had ``delivered better-than-anticipated results,`` he said.
Shares of Cisco rose 21 cents to $26.41 at 4 p.m. in Nasdaq Stock Market composite trading. They have climbed 96 percent in the past year, compared with a 32 percent jump in the Standard & Poor`s 500 Index. The company, which in March 2000 was the most valuable in the world by market capitalization, now ranks ninth, according to Bloomberg data.
Revenue in the year-earlier quarter was $4.71 billion.
Analysts` Estimates
Before certain costs that totaled $591 million, or about 8 cents a share, including compensation-related expenses from the company`s investment in Andiamo Systems Inc., Cisco said profit would have been $1.32 billion, or 18 cents a share. On that basis, Cisco was expected to earn 17 cents a share, the average estimate of 41 analysts surveyed by Thomson Financial.
Chief Financial Officer Dennis Powell had said in November that such expenses would total 5 cents to 9 cents a share.
Thirty-four analysts surveyed by Thomson predicted revenue of $5.29 billion. Cisco said in November that revenue for the second quarter would rise 10 percent from $4.71 billion a year ago.
The Andiamo costs represent compensation and acquisition- related expenses for the company, a startup located at Cisco`s headquarters in San Jose. Cisco agreed to buy Andiamo in August 2002 and will complete the purchase by the end of July.
Compensation Costs
In recording the compensation costs of more than $500 million, Cisco has said it`s complying with a January 2003 U.S. accounting rule requiring corporations to move assets and debt from off-balance-sheet entities onto the books of the ``primary beneficiary.`` Cisco determined that its earlier debt investment in Andiamo made Cisco the primary beneficiary, according to company filings at the U.S. Securities and Exchange Commission.
The Financial Accounting Standards Board rule took effect for the first interim or annual period ending after Dec. 15.
Chambers, chief executive since January 1995, received a $1 annual salary and declined a bonus for the second straight year in fiscal 2003.
The last time Cisco had sales higher than $5.29 billion was the second quarter of 2001, when revenue reached a record $6.75 billion. That was before corporations pared capital budgets.
Juniper Networks Inc., which ranks second to Cisco in the market for Internet routers, and Nortel Networks Corp. reported sales increases in the December quarter, partly because of demand or Web-calling equipment.
BCE, Canada`s biggest telephone company, said Jan. 19 that it would spend C$200 million ($149 million) on Cisco equipment to upgrade its network for Internet-based calling.
Margin Falls
Cisco also won a portion of $2.3 billion in orders Chinese telephone companies placed with U.S. equipment providers Jan. 13. Capital spending by Chinese phone companies, which include China Telecom and China United Telecommunications Corp., almost doubled during the last three months of 2003 from the previous three months, Piper Jaffray analyst Sanjiv Wadhwani wrote in a note to investors last week. China accounts for about 5 percent of Cisco`s revenue, he said.
Cisco`s gross margin, or the percentage of revenue left after subtracting the cost of goods sold, slipped to 68.5 percent in the second quarter from 68.7 percent in the prior three months and 69.9 percent in the fourth quarter. Powell had forecast a second-quarter margin of 67 percent to 69 percent.
Gross margin reached 70 percent in the fiscal year that ended in July. That compares with margins of 64 percent and 65 percent in fiscal 2000 and 1999, respectively.
